Abstract

Abstract: In this paper, we model foreign capital flow to Brazil as stemming from an investment decision whose risk depends on the expected rate of loss of foreign reserves. This motivates the estimation of an empirical relationship between these two variables that is valid for “normal” periods (when there is no foreign exchange crisis) which is used to calculate the capital flow associated with a given expected rate of foreign reserves loss. This empirical relationship is then introduced in a General Equilibrium Model which had been previously implemented for Brazil, but had exogenous foreign capital flow, to produce a version of it with endogenous capital flow. After adjusting the base year to build an artificial base case where the market for reserves is in equilibrium, we compare the response of the two versions of the model by simulating the implementation of the trade agreements with the Americas (ALCA) and with the European Union. The main conclusion is that the inclusion of endogenous foreign capital flow in the model significantly amplifies, and in some cases changes, the real effects of these free trade agreements. Brazil's Superior Court of Justice (STJ), which has the power to deliver final decisions regarding legality (constitutional matters are addressed by the Brazilian Supreme Court - STF), has reaffirmed that sales to the free trade zone of Manaus (FTZM) - which is in the state of Amazonas - must be equal to export transactions. The legislation that instituted the tax benefit used the expressions "direct sales to abroad" and "sales to a trading company aiming specifically at exportation", and this would ultimately not comprise sales to the FTZM. The position of Brazil is oriented above all towards regionalism and multilateralism. Regionalism is foreseen in Art. XXIV of the 1994 General Agreement on Tariffs and Trade (GATT); and multilateralism is foreseen in the World Trade Organization. The emerging Mercosul is a type of regional agreement with the liberalisation of commerce. Since 2001, however, there has been a proliferation of bilateral agreements in North and Central America. The question is whether these bilateral agreements, which form free trade zones, will provoke a fragmentation of the World Trade Organization, constituting a weakness in the multilateral agreements foreseen by this organization, as well as in regionalism, such as the Mercosul, envisaged by Brazil. The deal includes regular service between both ports through China Shipping Line and COSCO. Growing Asian trade volumes are also driving improvements at Brazil's Port of Santos. Brazilian exports to China increased by 80 percent in 2003, and now Chinese imports are up by a similar margin.
